What Is Over-the-Counter (OTC)?

Over-the-counter (OTC), also known as off-exchange trading, is a transaction that takes place outside a standard trading platform with the assistance of intermediaries. Private traders frequently favour OTC trading since it typically includes large transactions and provides much more flexibility and competitive pricing than exchanges. 

Over-the-counter financial instruments include equities and cryptocurrency derivatives. OTC trading is not limited to wealthy private traders, and it is also prevalent in jurisdictions where, for instance, cryptocurrency exchanges are prohibited. Another incentive to use an OTC route rather than a traditional exchange is when the quantity involved is substantial enough to influence the markets and price of the crypto asset concerned.

Moreover, over-the-counter trading is appropriate when the instruments traded are not listed on a traditional exchange. As an outcome, the public does not have automatic access to the prices and quantities involved in OTC trades. 

It is important to note that over-the-counter trades only feature two parties. The traders, however, do not physically meet. Instead, they meet and trade through OTC-specific networks. Over-the-counter trading is an important component of the global financial system since it increases liquidity and trading flexibility. 

Despite its benefits, OTC trading carries higher counterparty risks than regulated exchanges. When large trading sums are involved, the trading option may undergo a lack of liquidity. Furthermore, a lack of price transparency leads to uneven market conditions. On OTC networks, information is shared via electronic listing services like the OTC Bulletin Board (OTCBB).

In the context of financial trading, an over-the-counter market is a market where financial assets are traded through a broker-dealer network as contrasted to a financial exchange, which is defined as exchange trading and is centralized. Over-the-counter trading takes place between two parties and is not centralized. 

Trade between two individuals that buy and sell a share of a corporation that is not listed on an exchange is an instance of an over-the-counter market. Any security, including equities, commodities, and derivatives, can be traded in an over-the-counter market.
