What Is Hashed Timelock Contract (HTLC)?

A hashed timelock contract (HTLC) is a contract between two parties that eliminates the need for trust between two users by providing risk-reducing characteristics. A hashed timelock contract (HTLC) is a time-locked escrow mostly utilized for establishing smart contracts that allow the creators to adjust the payment channels. 

Under simple terms, it is an agreement in which the receiver or beneficiary should acknowledge the receipt by a specified period or deadline. Failure to do so results in the receiver losing the right to claim the payment. Therefore, the receiver must acknowledge the payment before the deadline.

In a hashed timelock contract, there are two key terms to understand:

  • Timelock - This function restricts any transaction from the contract funds until the receiver confirms the payment before a predetermined time. This is accomplished through the use of Bitcoin commands. If it is not accomplished, the paying party has the right to a refund.

  • Hashlocks - This is a pass to access the monies. To receive access to the monies, the recipient must enter the correct phase.

The hashed timelock contract feature is used for secure transfers through bidirectional and routed channels; the contract operates without the faith of either side.

Working Mechanism of a Hashed Timelock Contract (HTLC)

Hashlocks and timelocks are by far the most crucial components to consider when settling a contract. First, the paying party creates and hashes a code or password phrase. The restricting method is known as the hash lock phase. The hash is secure until the ultimate transaction occurs. 

The timelock method is then used to prohibit future transactions by establishing a set of timelocks. First, a Check Lock Time verifies one of the timelocks. This establishes a time frame for releasing funds and limits their availability. The next timelock is Check Sequence Verify; this timelock keeps track of the number of locks created to aid in the transaction's completion.
