Inflation is the process by which prices of goods and services rise over a specific period, reducing individuals' purchasing power. It occurs due to imbalances in supply and demand and factors such as an increase in the money supply.

What is inflation?

Inflation is the process by which prices of goods and services in the economy rise over a specific period of time, thereby reducing individuals' purchasing power.

Definition of inflation

Inflation is a rise in the prices of goods and services within an economic system over a specific period of time, accompanied by a decline in purchasing power such that your ability to purchase a good diminishes over time due to price inflation, meaning that $1, which buys an apple today, will not be able to buy it in the future due to the rise in the good's price. A country's inflation rate is measured according to its central bank's report using indicators such as the Consumer Price Index (CPI) in the United States. Economists generally agree that a 2% inflation rate is a healthy level for the economy.

How does inflation occur?

Inflation occurs as a result of an imbalance in the supply and demand curve and several economic factors, chief among them an increase in the money supply, which leads to a decline in savings and purchasing power among individuals. Inflation also occurs when demand for a good rises faster than the economy's ability to increase production of that good to meet demand, as well as when it results from rising costs of raw materials used in manufacturing, which forces producers to raise prices to cover increased expenses

How can we hedge against inflation?

To protect against inflation, individuals should invest their money in a diversified portfolio of assets and commodities, such as stocks, real estate, gold, cryptocurrencies, and bonds, so that their value increases over time faster than the rate of inflation, rather than leaving their money idle.

Related term: The Consumer Price Index (CPI) is a monthly report published by the U.S. Bureau of Labor Statistics to measure the prices of a basket of goods.
