What are Exchange-Traded Funds?

Exchange-traded funds (ETFs) are investment tools that combine a range of securities, such as stocks, bonds, or commodities—and are traded on financial markets just like any individual company.

Definition of Exchange-Traded Funds

Exchange-traded funds are a collection of securities that can be bought or sold on the market and consist of multiple assets. Exchange-traded funds can include many types of investments, such as stocks, bonds, and commodities. They get their name because they are traded on the market just like stocks, with the price of an ETF's share changing throughout the day as people buy and sell them on the market.

Types of ETFs

There are many ETF products, including, but not limited to, passive ETFs, which track the entire market and index to provide the full market return, bond ETFs, which consist of a basket of bonds, sector ETFs, which track stocks in a specific sector such as semiconductors, commodity ETFs, and many other fund products.

Advantages and disadvantages of investing in ETFs

Investing in ETFs is one of the best investment strategies for the vast majority of investors and is among Warren Buffett's most important pieces of advice for the general investing public. This form of investment offers numerous advantages, such as easy access to the widest possible variety of stocks without exposing the portfolio to concentration risk, as well as low costs and the ability to effortlessly achieve the sector's or market's average return. However, this form of investment also has drawbacks, such as the high costs of some actively managed funds, which sometimes generate returns higher than the market.

Related term: Active ETFs are funds managed to outperform the market or achieve a specific target, and active managers can dynamically buy, sell, and adjust investment portfolios in response to market conditions.
