Automated Market Maker

What is an Automated Market Maker?

An Automated Market Maker (AMM) is a protocol built on smart contracts that replaces actual buyers and sellers in cryptocurrency trading with algorithms based on liquidity pools.

Definition of an Automated Market Maker

An Automated Market Maker (AMM) is defined as a system that provides liquidity to decentralized platforms for cryptocurrency trading, enabling users to trade cryptocurrencies without the need for traditional order books. Smart contracts are used to facilitate trading, provide liquidity, and determine prices in a decentralized manner, and these protocols operate on the blockchain, primarily on the Ethereum network.

How does an Automated Market Maker (AMM) work?

An Automated Market Maker (AMM) relies primarily on liquidity pools, where users can deposit cryptocurrencies to provide liquidity. These pools use algorithms to determine token prices based on the ratio of assets in the liquidity pool. When a user wants to trade, they exchange one token for another directly through the automated market maker (AMM), and prices are determined by the associated liquidity pool's algorithm.

Examples of automated market makers

Some of the most well-known automated market makers include Uniswap, SushiSwap, PancakeSwap, and Balancer, each with its own unique features and supported cryptocurrencies.

The future of Automated Market Makers

The adoption of automated market-making protocols is growing due to their alignment with the core values of decentralized finance. These tools have become increasingly important within the decentralized finance ecosystem, providing a platform for users to trade a wide range of assets in an automated and permissionless manner.

Related term: A "protocol" is a standardized set of rules or procedures that defines how information, actions, or data are organized, transmitted, and interpreted.
