What Is Overbought?

It happens when a cryptocurrency is purchased by a growing number of investors over time, its price rises for a prolonged amount of time. Overbought is a word used to describe a phenomenon in which the cost of a cryptocurrency rises with time as a result of ongoing investments, but there is no supporting investment logic. 

A selling session usually follows an overbought state. In other words, a crypto asset is considered overbought when trading above its fair market value. The incidence can be either long- or short-lived; if the phenomenon reverses, the price may fall. Technical analysis is one of the instruments used in the digital currency ecosystem to evaluate if an asset is overbought and when the trend is most likely to reverse.

Difference Between Fundamentally Overbought and Technically Overbought

Fundamentally Overbought: The price-earnings ratio (P/E) has traditionally been used to determine the worth of stock. Analysts and firms have determined the right price for a stock based on either publicly stated performance or earnings estimates. 

If a stock's P/E ratio exceeds that of its industry or a relevant index, investors might view it as overpriced and refrain from purchasing for the time being. This is a type of fundamental analysis in which macroeconomic and industry considerations are used to determine a suitable stock price.

Technically Overbought: With the rise of technical analysis, traders can now focus on stock indications to forecast prices. These indicators take into account the most recent price, volume, and momentum. Traders employ technical methods to detect stocks that have recently grown overpriced and label them overbought.  

Some traders use pricing channels such as Bollinger Bands to identify overbought regions. Bollinger Bands are displayed on a chart at a multiple of a stock's standard deviation above and below an exponential moving average. When the price approaches the upper band, it is possible that it has become overbought.
