What Is a Depth Chart?

A depth chart is a graph that depicts the requests to purchase (bids) and sell (asks) on a chart using limit orders. The graph illustrates the point in time when the market has been most inclined to accept a transaction.

To comprehend the Depth Chart, you must first understand the Order Book. An order book is basically a digital list of purchase and sell orders for a particular instrument. In addition, the order book shows the number of shares bid or offered at every price point, also known as market depth. 

It also reveals the market participants responsible for the purchase and sell orders, while some prefer to remain anonymous. The Depth Chart depicts all of the orders graphically. These can display a visual pattern of how the market is acting.

Understanding How a Depth Chart Works

The cumulative value of the sell orders is extended in a depth chart to match the dollar figures on the left axis. As a result, the x-axis values, while priced in the same currency, may not always reflect equal values. 

The difference in the numbers on the x-axis' provides an investor or trader with information about the asset's liquidity and volatility. If the asset's demand and supply are substantially equal, the x-axis value should be closely aligned. 

If the asset is particularly liquid, meaning that more market players want to sell it than acquire it, the volume will be skewed to the right, generating a massive sell wall. Conversely, if the item is illiquid, which means there is more demand for it than participants are prepared to supply, the chart will be tilted to the left, forming a buy wall. 

Buy and sell walls imply a high volume of orders at a specific price and can reveal market patterns. Future weighed orders and volatility are shown by buying and sell barriers. A depth chart's buy and sell walls might provide a trader with information on how other market participants foresee price fluctuations. A solitary trader or market maker making a large order can build massive buy and sell walls.
