What Is a Hierarchical Deterministic Wallet?

A Hierarchical Deterministic Wallet utilizes the Hierarchical Deterministic (HD) protocol to generate crypto-wallets from a singular master seed utilizing 12 mnemonic phrases. It is a digital wallet that is usually used to contain the digital keys of cryptocurrency holders like Bitcoin and Ethereum. Anyone with a copy of both the public and password-like private keys in their possession can manage the cryptocurrency inside the account.

The Purpose of Hierarchical Deterministic Wallets

Wallets in the bitcoin realm include keys rather than currencies. A cryptocurrency wallet contains two keys: a public key or address that functions similarly to an account number and a private key used to transfer funds to other accounts. The private key functions similarly to a password. 

For instance, someone sending Bitcoin from their account would utilize their private key to authenticate the transaction. This mix of public and private keys is intended to provide both protection from hackers and transaction confidentiality. However, because the pair of keys facilitates the transfer of someone's bitcoin, the private key must be kept secure. 

To accomplish this, the keys are produced at random. Every key should be backed up in the wallet to protect the owner from losing the key and the funds it is tied to. However, in order to preserve privacy—one of the motivations behind the establishment of Bitcoin and other cryptocurrencies—and restrict the usage of public keys to one transaction at a time, each transaction would require the production of a new pair of keys. 

This can become challenging to handle over time. Therefore, deterministic wallets were developed to provide a system in which all keys can be traced back to an original random seed, often a sequence of random words and a hash function. The original seed is sufficient to retrieve all private and public keys in a deterministic wallet, necessitating only one backup at the time of the creation.

Difference Between Deterministic and Hierarchical Deterministic Wallets

HD Wallets are by far the most developed deterministic wallet kind. They have keys arranged in a tree structure, where parent keys can generate children keys, grandchildren keys, and so forth indefinitely. 

The cryptocurrency holder can use the tree structure to categorize transactions by type of transaction or by the entity concerned, such as departments or subsidiaries. Like simple deterministic wallets, all HD wallets are produced from a single master root seed. 

That is commonly represented by a mnemonic word sequence, which makes it simpler for account holders to copy and store. However, HD wallets allow you to generate public keys without accessing the matching private keys. As a result, they can be utilized on unsafe servers or receive-only mode.
