What Is the Howey Test?
The Howey Test is a test used by the United States government to assess whether an asset is a security or not. If an asset meets the Howey Test, it is considered a security and is subject to reporting and registration rules. The Securities and Exchange Commission has a requirement that all securities need to be registered (SEC). The SEC is among the most renowned financial regulatory authorities in the United States.
Further Understanding the Concept of a Howey Test
The Howey test establishes whether a transaction reflects an investment contract for the specific object in question. In such a case, it is a security and must be listed with the SEC. In addition, the SEC evaluates whether or not a person is led to expect profits primarily from the endeavors of the promoter or a third party when they invest their money in a shared company.
If yes, the item is a security. For example, the Howey Test is named after the 1946 Supreme Court case SEC v. W.J. Howey Co. In this instance, a citrus plantation in Florida sold investment contracts without registering them with the SEC, alleging that they were not securities.
The SEC prevailed in court, and the Howey Test was established to evaluate whether financial transactions are investment contracts and hence securities. As the cryptocurrency business expands, the Howey Test is increasingly being utilized to decide if crypto assets are securities or not. Tokens that pass the Howey test and are classed as securities must be registered with the SEC.
Howey Test in the Context of Cryptocurrencies
Bitcoin and other digital currencies are notably difficult to categorize. They are decentralized, and as such, they evade regulation in various ways. Nevertheless, the SEC has expressed interest in digital assets and has worked to clarify when their sale qualifies as an investment contract.
According to the SEC, the "investment of money" requirement is very easily satisfied with the sale of digital assets since fiat money or other digital assets are exchanged. Similarly, the "common enterprise" condition is easily met. Most of the time, whether a digital asset counts as an investment contract is determined by whether there is an expectation of benefit to be received from the endeavors of others.
