What Is a Governance Token?
A governance token is a token that may be used to vote on ecosystem-related decisions. Developers create governance tokens to empower token holders to influence the destiny of a system. Governance token holders have the ability to impact project choices such as submitting or voting on new feature requests and sometimes even altering the governance system altogether.
Changes submitted, verified, and voted on via on-chain governance accessed via governance tokens are often applied immediately due to smart contracts. In other circumstances, the project team is tasked with implementing the changes or employing someone who will.
Further Explaining the Concept of a Governance Token
Supporters of governance token-based systems say that they enable user control, which is consistent with the original cryptocurrency objectives of decentralization and democracy. Many organizations that allow users to control their systems' evolution are called decentralized autonomous organizations (DAOs).
Maker (MKR) is a well-known illustration of a governance token. This currency enables holders to vote on decisions concerning the decentralized finance (DeFi) protocol, on which the decentralized stablecoin DAI is based.
Working Mechanism of a Governance Token
In traditional organizations, a concentrated executive body, usually some combination of a C-Suite, board of directors, and shareholders, has sole control over strategic decisions. DAOs vary from businesses because there is no centralized set of decision-makers; nonetheless, they must still make decisions that affect the organization's destiny.
DAOs make these choices through a properly defined governance procedure that includes proposals and community votes. While DAOs use a variety of governance models, one thing they all have in common is the governance token.
By nature of their existence on the blockchain, governance tokens have certain qualities, like immutable ownership and transparent distribution, making them perfect for distributed decision making. In addition, governance token holders can cast their vote on-chain whenever a DAO proposal is put to the vote.
The weight of a token holder's vote is usually proportional to the number of tokens they own. For instance, if Jane has 100 tokens and Robert has 50 tokens, Jane has twice the voting power of Robert. In order to make voting extra egalitarian, several DAOs use different voting schemas, such as quadratic voting.
