What is diversification?

Diversification is a risk management strategy that works by combining different investments within an investment portfolio. A diversified portfolio contains distinct asset classes and investment tools in an effort to limit exposure to any single asset or risk.

The concept of diversification in investing

This strategy is the opposite of a concentrated investment approach. Instead of holding a single asset, such as a company's stock or a cryptocurrency, diversification involves investing across entire markets to reduce the potential risks of a concentrated investment and to benefit from the varied returns of your entire portfolio. When your investments do not move in the same way, your portfolio will have low correlation, which can protect it from sharp declines. For example, when stock prices fall, bond prices typically rise (though not always). By holding both, you can reduce significant fluctuations in the value of your portfolio.

Key advantages and disadvantages of diversification

An investment diversification strategy is characterized by reduced market risk and sharp volatility, and it offers attractive returns over the long term. However, its main drawbacks, especially when investments are placed in ETFs, are relatively high fees and relatively slow profit growth relative to each investment's weight in the total portfolio value.
